Federal Reserve Likely to Maintain Interest Rates Ahead of Midterms

Federal Reserve Likely to Maintain Interest Rates Ahead of Midterms

The US Federal Reserve is widely expected to maintain its current interest rates at the upcoming meeting, despite persistent inflation and market speculation regarding potential rate hikes before the year's end. Analysts, as reported by AFP, highlight that the Federal Open Market Committee (FOMC) will convene over two days, with the interest rate decision slated for 2 PM local time on Wednesday. This marks a significant moment as the Fed has not raised rates in three years, last adjusting the benchmark federal funds rate to a target range of 3.75%-4% during its September meeting.

The decision comes just days ahead of the November 3 midterm elections, a critical period for Democrats aiming to gain control of both chambers of Congress from President Trump's Republican Party. The Fed's preferred inflation measure, the Personal Consumption Expenditures (PCE) price index, peaked at 7.2% in 2022 before a series of rate hikes reduced it to around 2.2% by late 2024. However, inflation has surged again, reaching a three-year high of 3.9% in May, driven by Trump's economic policies and global tensions, particularly following the US and Israel's military actions against Iran.

The Fed is now faced with the dual challenge of controlling inflation while supporting the labor market. Higher interest rates can lead to increased borrowing costs, which may slow economic activity and impact employment. Meanwhile, consumer confidence is waning, with recent surveys indicating a decline to levels not seen in over a decade.

Fed's Commitment to Economic Data Over Politics

Former Fed official Loretta Mester emphasized that the timing of the meeting, occurring before the elections, would not sway the Fed's decision-making process. "The Fed doesn't take into account any kind of political issues in that FOMC room," she stated, reinforcing that economic data should drive policy decisions. Mester pointed out that the current economic conditions warrant further monetary tightening, citing a stable labor market and inflation remaining above the Fed's target.

The Common Sense Test

However, she noted that many policymakers appear hesitant to act too quickly, suggesting that the Fed might opt to hold rates steady in October while contemplating another increase in December. Wendy Edelberg from the Brookings Institution echoed this sentiment, indicating that central bankers would prefer to avoid entanglement in political debates as the elections approach.

Trump has been vocal in his criticism of the Fed, arguing that interest rates are too high, yet he has refrained from targeting Kevin Warsh, his appointee to succeed Jerome Powell as Fed chair. The Fed's upcoming decision is set against a backdrop of significant economic data releases, including updates on inflation, consumer confidence, and third-quarter growth, all of which will be closely monitored by investors and policymakers alike.
